What is Home Equity?
Home equity is the share of your property you actually own: current market value minus everything secured against it. It grows in two ways — through the principal portion of each mortgage payment, and through any increase in the property's value. Only the first is under your control.
Equity is not cash. It is an asset you can borrow against, and every method of accessing it converts an unencumbered position into debt secured by your home. That is a meaningful distinction, because the consequence of failing to repay is not a damaged credit score alone — it is foreclosure.
Understanding how much equity lenders will actually let you access, what each product costs, and which uses justify the risk is the difference between a useful financial tool and the most dangerous loan most households will ever take.
The formula — how to calculate Home Equity
- Market value
- = what the property would sell for today, as determined by an appraisal — not the tax assessment or an online estimate
- Secured debt
- = the first mortgage plus any existing second lien or HELOC balance
- Max LTV
- = the combined loan-to-value ceiling the lender permits, commonly 80–85%
Lenders almost never allow borrowing to 100% of value. The retained cushion protects them against a price decline — and, incidentally, protects you from being trapped underwater.
Step-by-step example
- 01A home appraises at $500,000 with a remaining mortgage balance of $280,000.
- 02Equity = $500,000 − $280,000 = $220,000.
- 03Current loan-to-value = $280,000 ÷ $500,000 = 56%.

The three ways to access equity
Each product converts equity into cash differently, and the right one depends far more on how you will use the money than on which has the lowest headline rate.

A cash-out refinance replaces your existing rate. If your current mortgage carries a materially lower rate than today's market, refinancing to access equity can cost far more than the interest on a second lien.
Do not refinance a low rate to access cash
A borrower holding a 3% mortgage who cash-out refinances at 6.5% repriceses the entire balance, not just the amount withdrawn. On a $280,000 loan that is a permanent increase in interest cost that usually dwarfs the benefit of the cash. A HELOC or home equity loan leaves the first mortgage untouched.
How HELOCs actually behave
A HELOC runs in two phases, and the transition between them catches borrowers out with some regularity.
During the draw period — commonly ten years — you may borrow, repay and re-borrow, and many lenders require only interest payments. Because those payments are small, the balance often does not reduce at all.
At the end of the draw period the line closes and the repayment period begins, typically over ten to twenty years, with payments now covering both principal and interest. The jump can be severe: a $100,000 balance at 8% costs roughly $667 a month in interest alone during the draw, then roughly $1,213 a month on a ten-year repayment schedule.
HELOC rates are usually variable, tied to the prime rate. A line drawn in a low-rate period can become considerably more expensive with no action on your part, which is the principal risk of using one for a long-lived balance.
When the interest is tax-deductible — and when it is not
Interest on home equity debt is deductible only where the funds are used to buy, build or substantially improve the home securing the loan, and only if you itemise. Using the money for debt consolidation, tuition, a car or investing makes the interest non-deductible regardless of the collateral.
Even when the use qualifies, the deduction is only worth something if total itemised deductions exceed the standard deduction — $16,100 single and $32,200 married filing jointly for 2026. Many households that qualify on use still receive no benefit.
Treat any tax advantage as a secondary consideration rather than a reason to borrow. The interest saved is a fraction of the interest paid.
Uses that justify the risk, and uses that rarely do
The defensible cases share a feature: the borrowed money either increases the value of the asset securing it, or replaces more expensive debt without recreating it.
Renovations that add value can return part of the outlay at sale, though almost never all of it — cost-versus-value studies consistently show most projects recouping only a portion, with kitchens and bathrooms typically recovering less than exterior and structural work.
Consolidating high-interest debt is arithmetically attractive: replacing 24% credit card debt with 8% secured debt is a large saving. The danger is behavioural. If the cards are used again, the household ends up with both the consolidated loan and fresh card balances, having converted unsecured debt into debt that can take the house.
The weakest cases are consumption — vehicles, holidays, weddings — where a depreciating or vanishing benefit is secured against the family home for a decade or more.
Secured debt changes the consequence of default
Unsecured debt that goes bad damages your credit. Home equity debt that goes bad can cost you your home. That difference should raise the bar for what you are willing to borrow against, not merely change the interest rate you compare.
Building equity faster
- Extra principal payments —
- the most reliable method. Each additional dollar reduces the balance permanently and removes that dollar from every future interest calculation.
- Biweekly payments —
- paying half the monthly amount every two weeks produces 26 half-payments — one extra full payment per year — typically shortening a 30-year loan by four to five years.
- Shorter term refinance —
- moving from a 30-year to a 15-year loan builds equity far faster, at the cost of a materially higher required payment.
- Value-adding improvements —
- raises the numerator, though returns vary widely by project and market and are rarely full recovery.
- Market appreciation —
- contributes but is outside your control and should not be relied on in planning.
Key considerations
- An online valuation is not an appraisal. Lenders will order their own, and it can come in below expectations, reducing accessible equity.
- Closing costs apply to equity products too, and a cash-out refinance carries full refinance costs.
- Confirm whether a HELOC has an annual fee, an inactivity fee or an early-closure fee.
- Model the payment at the end of the draw period, not the interest-only payment during it.
- For variable-rate products, stress-test the payment several percentage points above the current rate.
- Leaving a cushion of unborrowed equity protects you from ending up underwater if prices fall.
- Lenders can reduce or freeze an undrawn HELOC line if property values decline — do not treat an unused line as guaranteed emergency liquidity.

- Cash-out refinancing a low-rate mortgage, repricing the entire balance to access a fraction of it.
- Treating a HELOC as income and drawing on it for routine spending.
- Consolidating credit card debt into home equity and then running the cards back up.
- Planning around interest-only draw-period payments and being unprepared for the repayment-period jump.
- Assuming the interest is deductible regardless of what the money is used for.
- Borrowing to the maximum permitted LTV, eliminating any buffer against a price decline.
- Using an online value estimate rather than a realistic appraisal expectation when planning.
